50%+ in one stock = catastrophic risk. Lose 40%+ portfolio value on single bad quarter. Diversify over 3–5 years to minimize tax and volatility.
Concentrated positions (company stock, startup equity, inherited shares) create hidden risk. One earnings miss or scandal can wipe out years of wealth. Selling triggers capital gains tax. Smart approach: gradual diversification (3–5 year plan), tax-loss harvesting, and using options to hedge.
Why concentration is dangerous
- Single-company risk: Nokia was 60% of Finnish wealth in 2000. Down 90% by 2010.
- Sector concentration: Tech in 2022. Down 50%+ in 18 months.
- Career risk overlap: If job is at company + own the stock, you're 2x exposed (layoff = stock crash).
- Lack of diversification benefit: Stock might move up 100%; entire portfolio unchanged (too concentrated to matter).
Tax-efficient diversification timeline
| Year | % to sell | Proceeds | Diversify into | Tax on $1M position at 50% gain |
|---|---|---|---|---|
| Year 1 | 20% | $200K | Bonds, index funds | ~$15K (20% at LTCG 15%) |
| Year 2 | 20% | $200K | Diversified ETFs | ~$15K |
| Year 3 | 20% | $200K | International, alternatives | ~$15K |
| Year 4 | 20% | $200K | Real estate, private equity | ~$15K |
| Year 5 | 20% | $200K | Target allocations | ~$15K |
Total tax: ~$75K spread over 5 years (easier to afford than $75K at once).
Faster diversification with options
Collar strategy: Own 1,000 shares at $100 = $100K position.
- Sell call options: $110 strike (collect premium, cap upside at $110).
- Buy put options: $90 strike (protect downside, pay premium).
- Net cost: Call premium might offset put cost (~$0 net).
- Stock protected: Won't fall below $90. Won't rise above $110 (but capped is fine for concentration risk).
Result: You've bought 3–5 years to diversify safely, protected against downside.
When to hold concentrated position
- Long-term growth runway: Startup stock, company still in growth phase, <5 years to IPO/acquisition. Hold.
- Founder/employee: Vesting schedule forces gradual sale. Diversify proceeds as they vest.
- Tax basis is low: Gain is $900K on $100K position. Tax cost to sell = $135K+ (painful). Use collar while you accumulate funds.
When to sell quickly
- Mature company, no growth: Stock yielding 0.5%, not growing. Sell aggressively.
- Company fundamentals declining: Market share loss, debt rising. Don't wait.
- You're employed there: Job + stock = 2x risk. Sell faster to decouple.
- Stock already down: Losses can offset gains in other positions (tax-loss harvesting).
Recommendation: If >40% in one stock, commit to 3–5 year diversification plan. Use collars for downside protection while selling. Rebalance proceeds into index funds and bonds. Your retirement depends on diversification, not riding one stock to the moon.
